Could possibly be the cable you were using. Was it the same cable that he successfully did the system link with your other buddy? Did you both try while connected, doing a connection test? Was there a router involved between your two boxes? You 100% sure both of you were up to date on patches, and XBL versions?

I'm having the same problem, I'm usign the wireless connection to my router, and my friend is using the ethernet cable to the router. We can both play online, but we cannot link to play a custom game together, and we cannot invite each other to party, any ideas?

I had the same problem as you a while back. I couldn't play Halo 2 at a lan party because my 360 wouldn't load the game for some stupid reason. I had the map pack and the latest patch too. Go figure.

cable, was it a straight through or a cross over cable? was there a router/switch involved?
if using a router or switch you use a normal straight though cable,
if connecting directly to each other you must use a special cross over network cable,

connecting directly via cable requires a crossover network cable, as RideIcon said
if there is a router in between, the router does the 'crossover' so the two cables would then be 'normal' network cables

I used one direct ethernet cable to the router from one console, and the other console was wireless to the router. We aslo tried to connect the cable from console to console, but I guess as you said I need the crossover network cable.
